Problem: Images drag and drop into the file and upload to server The new file with new headers is in HTML rather than Markdown When I fetch post it also returns in HTML, I want to work in Markdown If I drag and drop another image to the HTML it does not convert on posting
Questions: How do I set so the post comes back in Markdown? and How can I alternate between html and markdown in the Blog Post (Markdown) template?
This is beyond the scope of my experience. Someone who works more with Markdown would have to pitch in, but I know from past threads that TextMate doesn't perform a Markdown->HTML conversion, so what you're describing sounds a little strange. I can't really say much beyond that, though.

Sorry if this is obvious: Do you have the markdown plugin[1] installed in WP?
You don't need to alternate between html and markdown as you can use html in markdown[2].
I don't know if this has any incidence, but I used "Markdown" instead of "markdown" for the value of TM_BLOG_FORMAT.
BTW, you don't need to post the same questions multiple time, one is enough.

No I do not have it installed in WP and will do so now.
I have Markdown.tmbundle installed in my home folder at /library/ application support/TextMate/bundles/Markdown.tmbundle There is no Plugin directory on this path and I do not have Markdown 1.0.1d installed
I am trying to stay as standard as possible, so upgrading is easy. Do I create a /Library/Application Support/TextMate/PlugIns directory in my home folder and add Markdown 1.0.1d there also?

For TextMate, Markdown.pl should already be included, if you can preview a markdown file, everything is ok.
In WP, you should install and activate "PHP Markdown 1.0.1d" (and "PHP SmartyPants 1.5.1e" if you want).

Installed PHP Markdown 1.0.1d as plugin on WP as follows:
To use PHP Markdown with WordPress, place the
“makrdown.php” file in the “plugins” folder. This folder is located inside “wp-content” at the root of your site:
(site home)/wp-content/plugins/
Activate the plugin with the administrative interface of
WordPress. In the “Plugins” section you will now find Markdown. To activate the plugin, click on the “Activate” button on the same line than Markdown. Your entries will now be formatted by PHP Markdown. 3. To post Markdown content, you’ll first have to disable the “visual” editor in the User section of WordPress.
You can configure PHP Markdown to not apply to the comments
With language set to Blog - Mark Fetch post still returns HTML and not markdown. see following:

The new website is a complete redesign. Some of the content has be copied over to make the transition faster. Over time all the content will be updated. The new format allows for continuous updates and additions with ease. In the past the updating with tedious and therefore seldom done. The new site no longer involves page design and layout, using the latest web technology, Cascading Style Sheets (CSS) and PHP I am able to quickly update and change the look of the entire site. Archiving and searching of the content is greatly enhanced. You are now able to interact with the content and the other readers by commenting on the post. You do not have to identify yourself and we are using technology to remove spam from the posts.

When I post markdown as draft: 1. Cannot view in preview on WP 2. Tag buttons have changed above the post window in WP from the default visual editor buttons (so something installed) 3. the iPod image referenced above does not show and as you see it did not change the url.

It's not going to translate posts that have alrady been posted in HTML. Posts that you create in Markdown should remain in Markdown, though. I'm sure there are scripts available to translate HTML to Markdown, but it's not built in to the fetch script.
