It doesn't work with the RedCloth version installed by gems, you have  
to edit redcloth file to make it work.

But the easiest is to install RedCloth "manually". You can find it  
here:http://rubyforge.org/frs/download.php/2896/RedCloth-3.0.3.tar.gz
Then, you just pipe thru /usr/local/bin/redcloth.
